17.10.2021 · In O365, go to the User in Active User whom you want to allow creation of Azure App Passwords. Select the user and click on Multi-factor Authentication. Now, in the multi-factor authentication page, you’ll see the users as whether they are using MFA or not. As you see below, CRM Admin is Enabled for Multi-Factor Authentication, but not Enforced.
If you do not create an 'App Password', an incorrect password error will just consistently appear, as it is unable to prompt you to enter a security code.

Edit: also SMTP may be disabled on the tenant (it's considered a legacy service and Microsoft encourages disabling it). Either way, the fastest way to resolve this is to work with a tenant administrator.
Aug 21, 2021 · Select the user and click on manage user settings. Select the two options as below. Sign out the user from all sessions using the Microsoft 365 Admin portal . Ask the user to sign in again . This should work . If this does not work please try to enforce the MFA settings as shown below from the MFA administration panel.
