You can also configure DNS servers per network in it's DHCP configuration - this is what clients that getting addresses via DHCP will use. Or you can configure client itself as static and set DNS there.

WAN DNS are set in Unifi Controller, NETWORK --> WAN -- COMMON setting. thats where you can overrulle your ISP DNS servers.

Sounds like an issue with the UDM. The USG does not behave this way by default. My guess is bad default configuration. I don't know enough about the UDM to say, but surely if the UDM is handling DNS for names on the local network when WAN is up, there's no good reason I can think of why it couldn't do that when WAN is down.
